Corporate Advisory Insight: Russell Reconstitution

Jared Wasserman from Thomson Reuters' Corporate Advisory Services group discusses Russell ReconstitutionTranscript:Russell Reconstitution:Russell is one of the most popular index families with several thousand constituents. In addition to pure index assets, many active managers use them as a benchmark and like other families, from time to time, Russell makes changes to the composition of its indices based upon its methodology and changing market conditions. I'm Jared Wasserman and today we're discussing the Russell Reconstitution set to take place this Friday.Just last week, the market saw a significant increase in volume, with the NYSE and NASDAQ having the most volume since March 20th. This spike was due to quadruple witching. The Russell reconstitution is another even that will drive volume. Most index investors will wait until the close on Friday to rebalance their portfolios in an effort to minimize tracking error, simply a measure of the difference between a fund's returns and the benchmark returns. One major addition will be Visa, a new IPO this year with a current market cap over 90 billion dollars.In addition to these index investors, those managers who benchmark active investments to the Russell indices have already begun and will continue to reallocate capital based on the reconstituted indices. These managers are focused on beating the index. An example would be Fidelity's Blue Chip Growth and Value funds whose management fee is tied to the relative performance of the fund versus the index. For those in investor relations, this means that the price to book ratio and forecast of long-term growth are of great importance. These two metrics determine whether a constituent is classified as value, growth or a combination. As a fund managers benchmark changes, so must its investments. So how important is the reconstitution? Russell indicates that over 4 trillion dollars of equity assets are benchmarked to the indices and that passive assets based on the indices are over 500 billion dollars.Beyond typical asset managers, arbitrageurs have begun to take positions in firms expected to be added to the index or have their weightings increased while selling short those that will be removed or will have their weightings reduced. The increased demand or supply at the close this Friday should provide a profit to these investors. To review, the Russell family of indices will be making its annual change this Friday, effecting thousands of public companies through reweighting and reclassification which drives buying and selling by index and arbitrage investors as well as those which benchmark their portfolios to the Russell indices. Trading will be most concentrated on Friday, but arbitrageurs and active managers have already begun to act on this data and will continue to do so.
